You need to permit basic authentication on the server.  Your problem is almost
certainly that IIS is insisting on Microsoft's proprietory authentication 
scheme based on their file sharing authentication protocol.  I have a feeling
that this protocol isn't properly documented, although I think it was
eventually reverse engineered for some GUI browsers.
