To help debug this problem, I extracted the relevant code from the nXML
package to the minimal test case.  Just copy to the *scratch* buffer:

(overlay-put (make-overlay 1 2 nil t)
             'after-string
             (string (decode-char 'ucs #x00A0)))

and evaluate with `C-M-x'.

I have no clue what is wrong with this.
